I'm in about the same situation.

I've found a 'correct' description in
http://www.videolan.org/doc/streaming-howto/en/ch04.html#id294660
(altho 'WMV2' is possibly recommended instead of 'DIV3' as the codec).

My issue with the above is that the transcoded output-stream differs, 
depending on the input codec, and possibly on the platform the 
vlc-transcoder is running on.

I'll be posting my updates here shortly.
