MSYS doesn't work anymore with the current vlc build.
I currently use cygwin (www.cygwin.com) and have no problems with it.
Fo instructions on using cygwin, look at the INSTALL.win32 file in vlc source tree.

Everything is documented in vlc source tree in the INSTALL.win32.

We usually cross-compile it under linux :) But using cygwin works fine as well. You can also try the MSVC project files in the vlc-0.5.2 release, they should mostly work but are still experimental.

We'll hopefully have more documentation on the win32 build process available soon.
